I know that the card once used gets added to a queue in the backend. However, what I don't understand is what algorithm has been used to shuffle cards at the beginning of the game.
Can anyone explain that?

The cards you draw at the start of a match are completely random. It doesn't matter how you initially arranged the cards in your deck, or what types of cards your deck consists of.

Per the Clash Royale wiki:

In battle, 4 of the 8 cards in your Battle Deck will be available to play in most cases. The first 4 cards will be randomly selected at the start of the battle.

The "lost cards on upgrade" is an illusion. (Well, poor interface design, to be percise.)
The upgrade animation shows draining of all cards, but the extra cards are actually saved. If you have enought cards, you can even upgrade a card multiple times in a row.

You should feel free to upgrade your cards without a worry. (Other than spending too much gold.)

Yes you can. It's qutie simple actually: An upgrade adds +10% to the stats.

For troops:
+10% Hit-points
+10% Damage
+10% Damage per Second 

For Buildings its:
+10% Hit-points
+1 Troop level/ +10% Damage

For Spells its:
+10% Damage
(for freeze +0.3s duration)
