I just tested this under the latest version of 1.9 on non-Ironman by playing as a Japanese daimyo, annexing another daimyo through console, and releasing them through the "Release Subjects" dialog. They remain your vassals, even after monthly/yearly ticks.
If anyone else is having this problem, you just need to core 5 provinces, or the amount of provinces you need to have 5 in that place. You dont need 5 to colonize, you need 5 cores to make a colonial nation. Of course, colonize give you free cores.

You can form a colonial nation as Japan. The only requirement you have to fulfill is that your capital may not be in a colonial region itself.
As all colonial regions except for Australia are on the American continent, this means all nations starting in the Americas cannot form colonial nations, but all others can.
